Don't buy a new phone! You have three distinct options:
1) Apple will fix the phone for you (though not under warranty). Here's the pricing you will have to pay:

2) Buy your own digigizer ($40-$50 on eBay) and do the replacement yourself. Here is a link to both the digitizer and a video on how to do the repair:

A word of warning, this is not a simple process and if you don't have the right equipment and/or you don't feel comfortable pulling it apart, then I don't recommend this option.
3) Lastly, you can find a company that does the repairs. I actually own a small company called Jet City Devices in Seattle that does mail-in repairs on the 3G version of the iPhone. We charge $110 (and that includes everything except the shipping cost). Including shipping time, you can expect to be without your iPhone for about a week. You can see a link to that service here:
